I guess that the "increase power only in space" rule is NOT tied to any possible collateral damage.
My idea (right or wrong, and since CJ is not here to tell, we'll never know for sure) is that being too close to a planet/surrounded by an atmosphere actually interferes with the blasts to some extent (like trying to pass electrical current through a medium that has too much impedence). Another possibility is that, in space, the CK are closer to the Cosmos and their source of power, thus being able to call on it more powerfully.

The real reason of course being game balance.
Yes there is a little bit of balance in Rifts.

Id figured that needed a vacuum to use the increased power of the energy blast

I've always assumed that they could fire off the high powered blast in an astmosphere as well as in space. The limitation makes no sense to me, so I modified it.
Along a similar line of thought, the listed flying speed is for an atmosphere, not in space. In space, all they have listed is the power that takes them from zero to five or so times the speed of light in an instant. You can't dog fight with space fighters without applying the atmospheric mach speeds to normal flight speeds.
Well, I always thought they used a modified Picard Maneuver lol... zap from place to place at light-speed in a dog-fight.

I've had a Cosmo-Knight release this devastating attack while inside an atmosphere...good move. I didn't like that particular restriction either. Game balancing just isn't fun...
